Everything You Need to Know in Negotiating a Term Loan






The article provides insights as to criteria used by banks and other finance firms in the negotiation of customer term loans. The focus is on 'be prepared'









Most business owners and financial managers know the story - the bank has the money, you need it. Term loans can be a tough negotiation for any business owner. Part of that is simply because the final conditions imposed upon the bank can be somewhat restrictive.

As simple as it may seem, the business owner has to think like the banker - that allows one to reverse the negotiation stance to some degree. Also, it's all about 'strategy'.

We would point out also at the outset that there are a number of banks, and an equally larger number of independent finance firms that offer term loans. The business owner should ensure he is aware of the market players, and who offers what. The goal tends to always be the same though - get the largest loan at the best rate. Not easy to achieve!

Business people as we have said, should have a solid strategy in the entire process, and believe me it's a process.

Borrowers can benefit by doing research into the banks current market and objectives in commercial finance. There will be issues and objections raised by the bank on the owners submission - they should be dealt with in a manner that keeps the loan submission positive in nature. Thousands of books are written on the art of negotiation, and no business owner can expect to reasonably get the full amount with all terms that he or she asked for.

Term loans are generally for long term assets. They are paid by future cash flows and earnings. That bring two bear two key source of information that should be properly prepared - what has the business done financially, and what has it he potential to achieve - i.e. a forecast.

Banks focus on cash flow - so they will want to carefully look at what the risk is to those future cash flows. Business people should be prepared to talk thoroughly about their own particular industry, many industries are currently out of favor - example: automotive; many are sought and in favor: 'Green' industries - (solar, et al).

The owner should anticipate what risks the bank or other lender will perceive in their industry - they should be prepared to talk to those risks. Owners should also remember that although they need this term loan now for this asset, that the bank will also want to look into what else they might need in the future, which might have the ability to restrict the cash flow somewhat.

Unfortunately more often than not the lender looks to historical cash flow to reflect future cash flow - therefore is a company has lots of changes in sales and profits over the years the why's and wherefores around these need to be discussed and presented.

While the focus is definitely on cash flow the balance sheet will definitely come under scrutiny. Weaknesses in the balance sheet need to be tabled and discussed.

Banks love 'ratios'. We have called them 'number relationships' in previous articles.

It is highly recommended that the business owner review and understand some of those 'ratios 'which will come under scrutiny. Typically those are liquidity, operating, and fixed asset coverage ratios.

In summary, all banks and other finance firms have very similar and basic analysis models around term loans - they involve industry and financial statement analysis, focusing as much on the past and future as the present. It behooves business owners and financial managers to understand some of those metrics used by banker, which should, in the long run, limit loan restrictions and get the business owner the capital he or she needs.

A Different Solution for Business Inventory Financing










We feel sorry for you. Your firm is not in the service industry. They are the lucky ones with respect to inventory financing - there is no inventory! Unlike your business, which produces goods and carries inventory to meet customer order needs your services firms have no storage requirements!

If your firm has an investment in inventory then financing for that asset is often, if not always, vital. Financing via bank credit lines for the inventory component of your balance sheet is always difficult, if not in some cases impossible. Most business owners and financial managers know that of your two major current assets ( receivables and inventory ) that banks prefer receivable, aka a/r financing.

So how do you finance your inventory, and what are the requirements to get such a facility in place? The reality is that every business is different and your firm will have different categories of inventory - most commonly they are raw materials, work in progress, and finished goods.

Inventory financing in Canada is most often financed under an ABL facility. What is ABL is the next question our clients always ask. The acronym stands for asset based lending, and is a specialized type of financing that is mostly carried out by non bank institutions. Facility sizes tend to range from 250k and up, as it is not really economical for all parties (you and the lender) for finance amounts much under that.

Your ability to control, report, and purchase inventory most economically are key drivers in an inventory financing decision made by your inventory financier. Your ability to monitor, stock, and produce and bill and collect are the basic requirements for an inventory financing facility. We would point out that in many cases this facility also includes a receivable component, because, as we all known, inventory flows into a receivable which flows into... dare we say it... cash!

If you are unable to finance your inventory properly you can very easily get into what can best be describe as a ' cash trap '- and that's not a good trap to be in. Typically each one thousand dollars of inventory on hand can cost you between 150 and 250 dollars per year when you take into account some obvious and not so obvious factors such as financing costs, storage, handling, insurance, and deterioration of the inventory which by its necessity forces you to do an asset write down.

The irony is of course that you can have too much inventory or too little, it's a balance act.

When you arrange inventory financing you want to ensure you have reasonable levels of product - so you need to focus on both financing cost and order costs.

If you have inventory financing fast efficient turns are potentially more possible and you annual carrying costs can be dramatically reduced- don't forget that the cash you invest in inventory could be put to work elsewhere and in many cases earn, for example, at least 12% more in profits. That's a very typical number for a manufacturer.

Financing inventory is a challenge - you want to be able to take advantage of volume discounts, but at the same time limit your investment in inventory while satisfying customer order needs. Whew! That's a real teeter totter don't you think?!

Stop Dreading Working Capital Financing : Cash Flow Lending and Loans That Make Sense













Managing and getting working capital are two different things, and worrying about cash flow financing and what type of lending and loans are out there is of course another, and probably the issue that concerns your firm most.

Let's look at some key issues around sourcing working capital for your Canadian business, although we are quite sure our information applies universally. How you have managed or are managing your internal financing is directly related to what solutions you have available.

Let's also be clear on what we are talking about, which is essentially your current assets and current liabilities. The accounts consist of receivables, inventory, your access to credit lines, and on the other side of the balance sheet your accounts payable. You want to have sufficient funds to satisfy your short term creditors, i.e. your suppliers, make any long term loan payments you have, and, most critically access cash for day to day working capital and growth.

We have mentioned how you manage your cash flow. Most business owners we meet do it intuitively, i.e. your business has a flow or rhythm around paying suppliers, billing your product and services, and finally creating receivables and getting paid. We also find working capital an interesting term, because in reality the accounts we mentioned, i.e. a/r and inventory are in effect tied up. They are unable to be monetized or cash flowed, and that's why you need working capital solutions.

Most business owners don't know the technical term for monitoring their cash flow and working capital. A great tool is called the cash conversion cycle; another is called the DuPont Cycle. Each of those two tools provide you with some very rudimentary calculations you can make to monitor how fast a dollar travels through your company, and what effect on your profits and returns faster turnover has. Check those two out!

So, we've done a fairly good job of identifying our issue and problem... you were probably looking for solutions, right? The good news is there are several. The optimal solution in any business is to have your suppliers finance your firm - your cash flow increases when you don't pay suppliers and are billing and collecting your own receivables. However, slow down payables to an extreme is not a recommended solution, certainly in terms of your supplier's way of thinking!

The solutions to cash flow financing in Canada are as follows: asset based lending, receivable financing, purchase order financing, and working capital term loans. All these solutions are either very suited to your firm or not applicable.

Our favor rite and probably most recommended client solutions asset based lending; it's simply a revolving line of credit on which you borrow daily against A/R and inventory. Yes, we said inventory. And these facilities are not loans per se; they are simply credit lines you access for your assets. Smaller firms should consider C I D invoice discounting, it's our recommended solution, allowing you to bill and collect your own receivables but monetize them when you want. That's true cash flow financing.

Working Capital Finance - Your Problem - Our Solutions













It would be great to hear our clients say they have no issues in working capital finance and challenges, and that solving cash flow problems is the least of their worries. Unfortunately we haven't met one customer that seems to be comfortable sharing that with us.

Let's look at the root of some of those working capital challenges; what are the problems, what caused the problems and then talk about why you are probably reading this... you want working capital solutions.

It's of course great to have sales - and sales and profits are even better. In general when you have those you have the essence of a healthy business. But those are in effect what we could call paper transactions and it always comes back to 100 year old clichés such as ' cash is king ' and 'the sale isn't made until you're paid '.

That cash is required for all those mundane things, paying suppliers, paying employees, and meeting your obligations on loans and leases.

Your challenge is typical, how you do create a flow of cash in the long term, as well as addressing short term bulges to ensure you have liquidity.

Naturally when you have a good handle on cash flow everyone views you in a positive light, most importantly your suppliers and lenders.

The solutions to cash flow challenges often come out of inability to plan or address the right type of cash flow solution. You run the risk of liquidity problems when you current assets aren't able to be converted in a timely manner into cash - those assets are typically receivables and inventory.

There isn't a day when we don't run into a textbook type of working capital finance challenge - it's as simple as requiring product to satisfy regular or new large orders, generating invoicing, and then waiting 30, 60 or 90 days for payment. That is the textbook challenge when we talk to clients asking us for assistance in solving cash flow problems.

So we have done a pretty good job of telling you what your problems and challenges are - let's address some real world solutions.

At the core of working capital finance challenges are you inability to access business credit. We encourage all customers to seek Canadian chartered bank business credit when they are in a position to do so. Unfortunately many clients can't meet business net worth, personal net worth, and liquidity ratios and covenants your bank might require. Also we strongly believe that inventory financing by banks in Canada is increasingly more difficult to achieve.

Don't borrow - monetize. That's the best advice and plan we set our with clients to solve cash flow problems. You could get a working capital cash flow term loan, but that just creates additional debt on your balance sheet. Instead, take those assets you already have on your books and monetize them - those assets are the previously mentioned inventory, A/R, and in some cases tax credits due your firm as well as unencumbered equipment.

Liquidity for those assets can be achieved by a receivable financing program, an asset based line of credit, or a short term bridge loan on an asset such as a tax credit or paid for fixed asset such as equipment. Many of these solutions are outside the chartered bank system in Canada and can be accessed by talking to a trusted, credible and experience Canadian business financing advisor.

Your ability to monetize your assets, keep suppliers paid and current and then having the ability to grow your business when you assess and consider monetizing assets into short term liquidity.

Cash flow finance solutions in Canada
are somewhat misunderstood as well as growing in popularity. To ensure you are a strong candidate for the AR Financing boom it's of course necessary to understand what this finance took, aka ' factoring' is all about. We're going to clarify some issues and debunk some of the misconceptions around how your firm can and should be financing its most liquid asset - accounts receivable! (Next to cash that is!) Let's dig in.

When a company can't leverage bank financing through traditional sources, and if they are unwilling to take on debt via working capital loans then factoring is in fact one solid solution to leverage cash flow and working capital. When financed properly your a/r can also help address other issues that might be on your balance sheet such as accounts payable and government super priority payments. Key point - when financed properly!

As we have hinted, factoring via A/R finance is not the only or be all and end all solution. You can add new owner equity to your business, or take on debt via a cash flow loan or some other kind of term debt (Bridge loans or sales leasebacks come to mind). Those of course are fixed options and must be met, come ' hell or high water' as your lender will note. So working capital solutions such as non bank A/R financing add no debt to the balance sheet - yet they do supply the cash you need.

Sales revenues via your receivables investment generates profits for your firm. The goal is to ensure that key asset - your sales & receivables are financed properly - keeping your balance sheet stable. Additional term debt can of course render your firm ' unstable’

No firm has to secure and access business credit lines such as bank facilities or commercial factoring solutions. However when you don't you'll often limit growth prospects. Companies that are self financing are often viewed as stable and successful - it's just that without external financing they don't often grow.

So the solution to growth finance. It's financing your A/R as you generate sales. That helps to meet business goals, increase additional profits and grow the total value of your business.

When business owners / financial mgrs address the cost of external financing several scenarios become very obvious:


- Continue to self finance and limit growth and competitiveness - including the obvious working capital and daily cash flow challenges
- Borrow on a term debt or subordinated debt basis
- Sell receivables as you generate them - increase sales and profits and capture all the opportunity costs of additional working capital


Somehow our third option remains more appealing!

So why are we not hearing more about Canadian business owners who have discovered a holy grail of financing? When we talk to customers we know the answer - they have entered into the wrong type of factor facilities.
The fragmented and U.S. influence on factoring in Canada has many firms entering into the wrong type of facilities. We advocate CONFIDENTIAL RECEIVABLE FINANCING,also called ' non notification factoring ' with no locked in contracts, and fair competitive pricing.

Stan has over 40 years of business and finance executive experience. He has been recognized as a credit/financial executive for three of the largest technology companies in the world; Hewlett-Packard, Digital Equipment and Cable & Wireless. Stan has had in depth, hands on experience in assessing and evaluating thousands of companies that are seeking financing and expansion.
