One term used in business is ' technically solvent ' - the basics on that one are that you have more assets than debts. That's the key to our message today - simply that that is just a calculation, and calculations don't pay bills.

Your ability to finance and monetize those assets is what liquidity is all about. Oh and by the way, if your balance sheet shows more liabilities than assets you're technically bankrupt!

As we have said, you need financing solutions to properly fund those assets, and that growth over time. It also helps that you are focusing on asset turnover - collecting receivables on time, turning inventory within your industry norms, and not mismatching short term cash outflows with long term obligations.

Canadian businesses tend to, on balance, not have a lot of cash on the balance sheet. That's ok if they have the credit facilities to draw on.

In the old days Canadian business owners went to their bank for PO Financing and Inventory financing... no really, they did... yes really! Most companies now know that the financing of your inventory, purchase orders, contracts, etc is a formidable challenge in the Canadian business financing landscape.

Simply speaking, your purchase orders, or inventory were collateralized by the bank and you borrowed against them. Therefore cash flow and working capital that was in effect tied up, or rather invested in your inventory and contracts was monetized, and you had the ability to draw down against those dollars.

Clients always ask if there are any special tips or tricks around the financing proposals around p.o and inventory financing. So we have dubbed the solution as W/C solution if you will . What's W/C - Why working capital of course, and a variety of ' flavours of this type of financing loan facility are available to your company. It's just that they are not well known - Until now!



Is it unique, or novel to be looking for way to raise cash flow and working capital out of your receivable and inventory investments? Absolutely not, its just that its become a lot more difficult in the past several years - and we're talking from the start up right up to major corporations - No one has been exempt from the pain challenge of raising working capital, that works!



So what sort of ' cash flow products ' if you will, are available? Many clients are skeptical that it is difficult, or impossible to generate a stand along inventory finance facility. There is some truth in their belief, in that the collateralization of your inventory is in many cases tied to the overall collateral that your company offers up, usually in the form of a blanket General Security Agreement given to your lender, in some cases Canadian chartered banks.



However the hard reality, even harsher since the 2008-2009 recession, is that inventory financing in Canada has been difficult to achieve.



So let’s cover off your options in this regard, one of them might well be the option you are looking for. At the top of our order is of course straightforward bank financing that is margined against your collateral, typically the A/R and inventory we mentioned. That’s probably optimal, but the requirements that come with that facility are significant, they are good financials, owner guarantees, strong operating performance... well you know the drill.



However, did you know that there are independent finance firms that offer a working capital facility along the same lines as that chartered banking arrangement we mentioned. The most valuable facility is the asset based loan, a financing arrangement that in many ways is similar to a bank deal, but significantly margins your inventory financing needs simply because real value and appraisals are made on your inventory. There are numerous situations where clients have been able to double, and even triple their overall working capital loan facility with this type of transaction.



A number of what we call ' second tier ' firms step in for many small and medium size transactions, for facilities that generally range from 250k - to 3 Million dollars. These facilities are more expensive, but again give you very solid borrowing power.



And back to our main theme, is it possible to achieve a pure inventory and contract financing in Canada. This solution is more expensive, but non bank in nature, and provides a method in which you suppliers are paid directly , with your rights in inventory and contracts being assigned to the lender an independent finance firm, somewhat boutique in nature . You are simply leverage the actual inventory prior to it being sold and generated into a true receivable, which of course itself can then be monetized.



So, whats our take away here? Pretty basic, yet giving you hope. Various forms of direct inventory, non bank financing, and contract and purchase order financing do exist in Canada. Inventory and Purchase order financing

are two of the most sought after and challenging financing strategies for Canadian business owners and financial managers. The reality is that if you can ensure you don’t have adequate working capital and cash flow to finance inventory, and of course receivables, your business will be ham strung in respect to your ability to grow sales and profits.

The essence of an inventory financing strategy is to ensure that you have capital and cash flow as part of a revolving facility or loan to purchase inventory from your valued suppliers, and convert that inventory into receivables, cash, and of course profits.

Inventory financing and purchase order financing in Canada comes in various forms. The most traditional form it comes in is of course as a component of your bank operating facility. Canadian chartered banks ‘margin ‘receivables and inventory. The challenge in the global financial climate of 2010 is of course your firm’s ability to negotiate such financing on terms favorable to both yourself and the bank.

In our experiences banks tend to me for focused on lending on receivables, which can easily be converted into cash. The harsh reality is that many banks and lending institutions in Canada don’t understand the true value of your inventory, and quite frankly we think they can be forgiven for that , given the multisided of industries in Canada, as well as the fact that inventory comes in three components .

The three components of inventory are raw materials, work in process, and of course finished goods. The mix or ratio of those three components is going to vary in each firms industry.

Our own experience is that when our clients can generate inventory financing as a part of their overall operating credit strategy is they usually come up with something in the 40% range. That is to say that your bank will advance, at any given time, up to 40% of the inventory that you are carrying at your cost. This tends to be a comfortable buffer for the banks, but in many cases doesn’t provide the cash flow and working capital you need to grow sales and profits. We hasten to add of course that bank operating facilities that include an inventory component are closely tied to the overall financial health and financial perception of your firm.

Are there other solutions for inventory and purchase order financing in Canada .Yes, there are, we can also certainly say they are limited. We suggest you align yourself with a business financing expert who can explain to you those methods, which include a straight separate purchase order or inventory financing facility that is outside of your banking arrangements. In those cases the experienced p.o. and inventory lender will determine a valuation on your particular inventory and lend against that. In most cases this simply involves paying your suppliers up front for your inventory needs, while they collateralize your inventory and the receivables that will flow out of that inventory. This type of financing is expensive, but has to be benchmarked against the possibility of your firm losing sales, contracts, and competitive stance in your marketplace.

At the end of the day Canadian business owners and financial managers have to simply address the following issues:

Is my firm losing valuable sales and contract opportunities to competitors due to our inability to finance and pre pay inventory

Why Is It So Hard To Finance Inventory In Canada? We Know Why !

If your Canadian firm is ‘ inventory intensive ‘ then an inventory financing solution has to be an optimal part of your overall working capital strategy . Unfortunately it has probably never been more difficult to access the amount of financing you need for inventory in order to maintain and grow sales and profits.

The essence of inventory financing is simply the ability of your firm to generate a short term advance, or operating facility based on the amount of inventory you have on hand. As a result, as we have inferred, the banks have tended to shy away from advancing any significant amount of financing against inventory. When financing is in fact advance it tends to be very formulaic, and, similar to the receivables advance, very focused on your overall operational, financial, and collateral situation.

What Canadian business owners actually need is for a true inventory lender to work with them to understand what the maximum amount of funding can be given against ongoing inventory on hand. Again we will raise one other technical point, which is when we talk to inventory it can be in the form of raw material, work in progress, or finished goods. Those three categories alone of course require a whole additional subset of lender knowledge.

Fortunately there are firms in Canada who are very focused on inventory financing – in some cases these can be in the form of floor plan financing , although the purpose of our information here is pure inventory financing .

We recommend clients work with a trusted, credible, and experienced advisor in this area – one who can deliver an inventory solution that either compliments your existing financing arrangements, or, in some cases perhaps replacing your current financing with a very focused and specialized asset based line of credit that maximizes the total value of your receivables and inventory.

Canadian business owners and financial managers focus on the term ‘inventory loan ‘when they want to address this balance sheet component for additional working capital and cash flow.

While it is possible to get an inventory loan the reality is that more often than not inventory financing is a critical component of additional working capital facilities.

When we talk to clients about working capital and cash flow financing in general the term ‘cash conversion cycle’ is one on which we place critical importance.

It may sounds like a text book finance definition, but the reality is that it’s simply the formula for determine how one dollar of capital flows through your business. And that dollar of capital usually in fact comes from the initial purchase of inventory. This is in turn converted into accounts receivable, which are (hopefully!) collected and turned into cash. The amount of time that dollar stays on your inventory line is a key part of the cash conversion cycle.

You should focus on inventory financing when in fact your investment in this balance sheet category is significant, often only rivaled by accounts receivable. We have worked with many firms who in fact have to carry more inventory than A/R. That becomes a financing challenge.

Naturally traditional financing institutions such as chartered banks don’t place a lot of reliance in their lending on their ability to secure and dispose of this type of asset. The reality is that your inventory might be in the form of raw materials, work in process, or finished goods. Depending on the lenders knowledge of inventory the ability to margin or finance that inventory becomes limited.

Inventory financing on its own tends to be a challenge – it is not impossible in some circumstances. The reality is though that inventory financing works best when it is tied to a full working capital or asset based financing facility that covers the inventory itself, your receivables, and in some cases supplemental assets such as equipment or real estate .

As a cautionary note we must add that for your inventory to be financing you should be able to demonstrate that it ‘ turns ‘ , and that there is only a very small per cent age of obscelescence attached to this asset category . You can quickly determine how fast inventory turns by going to your income statement , taking your ‘cost of sales ‘ line , and dividing it by ‘ inventory on hand ‘.

So what is a good turnover number? The answer is that it depends on overall industry benchmarks for your type of business. A grocery store might turn over their inventory many many more times more often than a manufacturing company with a complex builds process.

We should also add that inventory becomes more financeable when you are running a perpetual inventory system and you are able to demonstrate you have a solid handle on what is on hand , and provide reporting in that regard .
