Does Your Firm Need Bank Lines Of Credit ? Ready For Canadian Business To Business Financing ?

For every complaint you hear about Canadian business to business financing and our chartered banks (Trust us, we hear a few!) there are still some great things happening in commercial business banking in Canada . Let's examine bank lines of credit, and your need for such a facility to grow you sales and profits.

Canadian businesses use operating lines of credit to finance current assets. Typically those asset categories are predominantly accounts receivable and inventory.

So how do banks facilitate this borrowing arrangement? The typical manner in which this is done is to simply have a document executed that provides the bank with a conditional assignment of accounts receivable, your inventories, and any other current assets.

Canadian bank operating facilities are also called demand loans, because they are typically secured by another document called a GSA, which stands for Genera Security Agreement. This document, as you can imagine, allows the bank to ' call ' your firms loan at any time .It's just common sense that Canadian banks do never with to ' call ' those loans, its simply their protection if and when things go awry.

Clients are sometimes under the mistaken impression that bank lines of credit are good for an indefinite amount of time. Typically however they are renewed annually - which requires a review by your account manager.

If there is one other very common question asked by clients it revolves around how exactly the banks calculate lines of credit. The formula is not as complicated as you think! A typical business to business financing on a Canadian chartered bank line of credit margins your accounts receivable at 75% or their value. Its critical here to note that the bank uses 90 days as a measurement tool - no receivables over 90d days can be margined, or in effect ' borrowed against ‘. Why is that? Again, common sense prevails, in that the bank, (and us too by the way!) makes an assumption that the receivables over 90 days are uncollectible to a certain extent. Your firm might think differently, but that’s how it’s done.

Inventory. Wow! What a different kettle of fish this is! If we had to generalize, but be as specific as we can be for info purposes we can say that in general banks really wrestle with inventory financing. Margining and inventory percentages are very different based on your industry, as well as the composition of your inventory. (Inventory typically comes in three categories: raw materials, work in process, and finished goods)

Typical bank financing of inventory usually never exceeds 50% and at the same time usually has a cap on the facility, meaning that even if your inventory is growing it still might be subject to a maximum of financeability.

The take away here is that banks aren’t in the inventory business, these assets are much harder to liquidate than receivables, and rarely does a lender ' win ' in an inventory liquidation!

So let’s get back to the security the bank takes on bank lines of credit. Do your clients find out about this? In Canada they would normally never be notified unless there is a default by your firm on the line of credit facility. In that case you clients would receive a notification of assignment, in which the bank would direct your clients to pay them directly, reducing the loan of course.

Banks register their security with the appropriate provincial and federal authorities, further protecting their position.

There is a great tendency in Canada to ' blame ' our conservative banks for limiting lending possibilities for commercial business to business financing. (We love our banks by the way).

Consider the reality though, that we entrust them to protect our savings and deposits, and its Canadian business owners and financial mangers that run their businesses into problems.

Clients are encouraged to maintain solid relations and seek out great commercial business bankers. (Not all are great unfortunately). Banks have sophisticated formulas in place that you and I might never really see when it comes to commercial business credit financing, but we can safely assure you that positive cash flow 1.25 times the debt you have to service is pretty well the rule of thumb with Canadian chartered banks.

Canadian banks are often criticized for not taking enough risk. Don’t get us started on that one, but recognize first that banks are regulated by various agencies, and loan and risk quality is constantly being evaluated. If you are looking for a banking type facility that comes with a much higher risk appetite, move into the non regulated area of financial services in Canada... that includes asset based lenders, non bank commercial financing firms, independent leasing companies, receivable financing firms, etc . It’s these firms that take up the ' risk slack ' when it comes to transactions the bank wont do - but of course the financing costs are higher. Surprised? You shouldn’t be.

A really simply way of looking at bank lines of credit is simply that the bank will look more favorable on your firm if it throws off cash, as opposed to consuming it! Naturally our clients then ask ' if I was throwing off cash then I wouldn’t need to be borrowing!”

Think of Canadian business banking as relatively low risk lending - if your firm has a higher risk profile then you should consider asset based lenders, and specialty lenders of all types - receivables, Purchase Order financiers, etc, . They will understand your needs a lot better than the bank.

One of most key points we share with clients around business banking in Canada is that they should pay more attention to the terms, covenants, and rations in their actual credit agreements. It seems to us, silly in fact, to be rate focused when all the Canadian chartered banks are within basis points of each other in their offering to business clients. Focus on meaningful covenants that allow you to work and grow on a daily basis.

You never want to be behaving in a manner as to jeopardize your business because of covenant issues. And another key area you should engage in frank discussion in is the whole issue of personal and spousal guarantees. In our experience there is some flexibility in this area when your case is properly presented. Consider a limited guarantee strategy also.

And finally, whets the best commercial bank in Canada? We actually do have a favorite, but it doesn’t seem right to say. But we can share with you that the best banker and bank in Canada is one who is professional, credible, has respect within their institution, and who is prepared to carry your business case forward in both good and challenging times . It's probably just us, but we recently pondered the fact that many clients we meet are suffering from what might be called ' selective amnesia ‘... a ' loss of inter-related memories ' . It appears to be in conjunction with forgetting what is was like to have business bank lines of credit. Have they disappeared? Weren’t they relatively easy to get? Didn’t they always cover off all the working capital you needed?

Today ours is not to debate, defend or promote Canadian chartered bank lines (by the way, we love Canadian banks) but instead to ensure Canadian business owners and financial managers understand a very solid...we repeat ' solid ' alternative, namely ABL asset finance lines of credit.

Asset finance lenders in Canada provide lines of credit to Canadian businesses of all size. In truth we would say that the more assets your firm has the larger the facility is available and somewhat easier to get, but companies of all size, including start ups by the way, are immediately eligible.

In many cases asset based line of credit facilities either replace bank financing or are a first source of working capital lines for Canadian business. We can't over emphasize the fact that even companies in bankruptcy, receivership, or who are in the unfortunate position of being in ' special loans ( we know ... it’s not that special!)are always eligible for ABL asset finance facilities.

We also point out to clients that just because ABL facilities consider firms that are in some way troubled or challenged that they should never always be viewed as the ' lender of last resort' financing . How can we prove this to you? Simply by advising you that many of the largest corporations in Canada are financed by this bank alternative, and companies who utilize asset based lines of credit because they have been punished elsewhere for ' hyper growth ' often find themselves solicited by banks again for their commercial credit lines. Go figure!

So yes, your firm does qualify for working capital ABL asset finance lines of credit if you have financial losses, shareholder equity issues, CRA arrears, etc, it's just that the facility will be structured a bit differently in terms of rate and structure.

Clients often ask about pricing on asset based credit lines... its a difficult question for us to answer because depending on the type and size and quality of your a/r and inventory and your overall general financial health our ABL financing alternative is priced better than, equal to, or substantially higher .It would seem we have covered off all the bases!
