Asset Based Lender Solutions: Journey To The Center Of Non-Bank Receivables Financing
















Receivables financing in Canada is somewhat the crown jewel of the asset-based lender and asset based lending facilities in Canada . We're taking you to the center of non-bank A/R financing as an asset based loan . Let's dig in.

WHAT DOES ASSET BASED LENDING MEAN


Asset based lending, often called ' ABL finance  '  is simply short term loans secured by the collateral of a business. In the case of asset based lines of credit assets such as inventories, a/r, and fixed assets are margined in one facility to create a constant source of cash flow as sales are generated.

Asset based lenders allow your business  to leverage the sales and assets of your business to operate and grow the company. These facilities come with maximum flexibility and range in size from a small 250k facility to the tens of millions of dollars. ABL financing grows in tandem with your company!

Asset loans are almost always ' business to business ' type lenders for working capital and cash flow financing and lending needs for almost every size of business - from startups to sizeable corporations. The financing that these firms provide allows your company to consider almost all options - that includes:

Growing your business

Expanding into new products/services and geographies

Engineering a turnaround

Refinancing

Companies that typically manage their A/R well are also more inclined to take advantage of supplier pricing/discounts and are viewed more positively by trade creditors. A solid receivable financing solution will allow your company to do that.

Why do thousands of businesses seek and utilized the services of an asset based lender that specializes in receivables loan  A/R solutions? One of the most common reasons is their company's inability to access traditional bank financing. Owners are typically reluctant or unable to access additional equity financing that might be used to bolster cash flow.

One key aspect of a non-bank A/R financing solutions is the fact that a full facility will also include combining inventory and fixed assets into that same credit line!

 These solutions typically do not compete with banks as they are taking on more and different assets in an entirely different manner when it comes to margin calculations and borrowing limits. The asset based lender typically advances 90% of A/R as well as higher margins on both inventory and equipment which become part of that new borrowing facility.

Non-bank lenders also have the reputation of being timelier on approval. It is critical to note that in almost all cases the typical asset based borrower has a goal to migrate back to traditional banking.

HOW DOES ASSET BASED FINANCING WORK?


Companies who cannot access traditional capital will often turn to asset financing solutions to solve their working capital needs. Having said that we also note that many of Canada's largest and most successful corporations also utilize this method of financing as an alternative to bank and insurance company financing.

But it's those ' SME ' companies, the small and medium-sized companies in Canada that fuel the entire economy, using the  ABL  facility because it's flexible and customized to their particular needs when it comes to the balance sheet and their sales revenues.

While we are talking mostly about non-bank asset based line of credit solutions, these same facilities are used to complete acquisitions, restructuring, and m&a type activities.

The ABL lender will take time in due diligence to properly evaluate the true value of company assets - that's the flexibility that might not always come with a bank solution, as banks are reluctant to fund hyper-growth companies, as well as occasionally having the inability to understand different types of inventory.

That additional time spent in truly evaluating your asset mix allows for more margining of your assets, thereby increasing borrowing power. And, as we noted, your facility can usually grow with a phone call as long as sales are increasing commensurately.  It is very normal for a/r to have a 90% funding margin.
Unlike traditional bank credit lines the value of your real estate, if applicable, as well as your fixed assets are combined into one operating facility. ABL loan credit facilities revolve and fluctuate as you generate sales and collect receivables to reduce the operating line.

You should consider an ABL solution when you're looking for the optimal working capital/cash flow generation financing that might not be accessible via a bank for a variety of reasons. It the funding of those liquid assets on the balance sheet, namely a/r and inventory combined with maximum borrowing power based on the pre-agreed percentage of drawdown.  

That comes from what's known as a ' borrowing base certificate ' - allowing your firm to always know what it's borrowing power is as you generate sales and replenish cash. The borrowing base certificate is usually recalculated monthly, allowing you to always know the value of your remaining borrowing power on the sales and assets.

We note that businesses who might not qualify for asset finance credit lines can use based a/r factoring to still generate cash from sales revenues - usually it's a situation of a facility being too small to not make sense for the lender and borrower re costs,  set up fees, etc.

Fees associated with asset financing and factoring typically run in the 1.5-2% range on a monthly basis, so a firm should have decent gross margins to absorb the cost of the financing as well as take advantage of the benefits of receivables financing.

While bank credit lines typically tend to have fixed credit lines and yearly renewals the true beauty of receivables finance from asset based lenders is the flexibility to grow the facility almost instantly as sales and working capital assets grow. Simply speaking these facilities fund growth!

APPROVAL CONSIDERATIONS OF THE ASSET BASED LENDER

What do asset based lenders look at when it comes to approving and setting up such facilities. Key issues include:

Cash flows within the business

The ability of the company to report on financial performance - i.e. monthly financial and aged schedules of A/R and a/p

Government sources deductions being paid (Note - in numerous cases asset based lenders will construct financing to handle and payout CRA arrears)

Profitability (or the road to profitability)

Asset lenders put appropriate controls in place to make sure credit facilities are properly controlled.

You're on the hunt, and the prey is business financing under an asset financing scenario you have heard so much about. Let’s examine what an ABL facility is, who is the asset based lender that offers this financing, and, oh yes, do you qualify?

To say that business credit financing is top of mind these days with Canadian business owners and financial managers is clearly an understatement. With the economic clouds clearing on the horizon after the 2008-2009 business credit meltdown business owners are looking for growth financing.

And the reality is that the type of operating facilities that you are looking for are getting tougher to secure from Canada's major chartered banks. We are of course referring in general to firms that have some sort of challenge, because medium sized and large Canadian firms with great balance sheets, profits, and solid cash flows can access great credit terms from the banks.

Unfortunately that isn’t the client profile we're talking to everyday - as owners we meet have challenges such as inability to secure the operating cash they need, the requirement to acquire additional assets, or even a full acquisition of a competitor. And that economic turbulence we mentioned earlier usually means that many firms are coming out of a turnaround type environment and are slowly getting their financials back in order. Therefore the ability to secure an ABL facility (abl = asset based lending) for inventory and receivables becomes the goal in asset financing.

So what is the real difference in asset financing under and abl facility compared to a bank line of credit, commonly called a ' revolver ' in business finance. The best way we explain it to clients is that the bank focus is on cash flow, the asset based lender focuses on assets. Big difference!

So, does your firm qualify for abl financing? In general, as we stated, any firm with assets of receivables, inventory, equipment and real estate qualifies. Where the challenge comes in is deterring the overall quality of those assets as well as the size of the facility. An ABL facility is generally available for any firm with over 250k in a combination of receivables, inventory, and equipment. In certain cases even tax credit receivables can be financed.

Where you as a business owner have to focus is the choice of a partner in this type of financing. If your facility requirements are in the millions of dollars and you have high quality business assets (i.e. collectible receivables, inventory that turns) you can access significantly more credit than under a normal bank facility - at rates commensurate with bank financing.

Small firms pay a premium for this type of facility, but when you consider you can access almost all the business credit you need under such a line of credit, coupled with the ability to grow profits and revenues and take on additional orders... well , we'll let you decide if that’s worth a premium .

When we ask clients if they will consider an asset based lender for a working capital refinancing many business owners will come back with a surprise questions for us - namely ' What is an Asset Based Lender , and what do they do? The answer : Asset based lenders monetize your firms sales and assets , and, most importantly , slow down the ' cash burn ' that comes from growing sales, acquiring new equipment and other assets, etc.!


Asset based lending in Canada is still relatively speaking a fairly new for of business financing. Business owners and financial managers are moving to this form of financing for several reasons which we will discuss.

As the name implies the financing it focuses on your business assets. All sizes of companies in Canada can utilize asset financing – even start ups. Practices vary within the industry as to how the financing works on a day to day basis – frankly this is one of the biggest challenges that owners face, i.e. understanding the offering in the Canadian marketplace. (Asset based lending, or ‘ABL ‘is very commonplace in the U.S. )


Rates in Canada vary all over the place for these types of financing. The size of your financing as well as the overall perceived ‘ quality ‘ of the transaction ( as perceived by the lender, not yourself!) dictate financing rates – In Canada Abl financing cost vary from 9%/annum to , on many occasions 2% per month .

Although the financing is generally more costly it has repositioned many firms for survival and growth – simply because it brings more working capital and cash flow into your business.
The asset based lender only has one focus (your bank has two focuses). That focus is on the ‘true’ value and size of your underlying assets.

Let’s use a quick example to demonstrate the true power of asset based lines of credit. Let’s pick a sample company with say 4 Million in revenue, with the following asset size categories:
Receivables – 300k
Inventory - 250k
Equipment (unencumbered) – 400k

It is extremely common, using the asset sizes above that the firm’s bank might offer up a 225k line of credit for the receivables. For discussion purposes lets say they provided another 75k based on the personal guarantees of the owners. That’s a total of 300k. We can assure readers this would be a very common formula for a Canadian chartered bank, i.e. 75% on receivables, with no financing provided against inventory, etc.

So how an asset would based lender look at this transaction. Remarkable the line of credit provided could be in the 500k range, as an ABL lender would advance against receivables, 40% against inventory, as an example, and would also assess some value in the equipment and provide working capital financing against that.

So while the company’s asset size stayed the same the firm came close to doubling working capital and cash flow under the asset based lender. That is true working capital power.

Although the majority of asset based loans are used for straight working capital and operating facilities, many times they can be structured to allow for a major restructuring or merger and / or acquisition. Again, assets are leveraged to produce cash.
Investigate an asset based lender solution. Although sometimes more costly they provide a source of capital and do not directly affect your overall balance sheet – you are simply leveraged operating capital to the max.

In certain cases even a purchase order financing type facility can be put in place, and more often than not the asset based lender will accommodate what we term as ' bulges' or unusual temporary needs of your business based on seasonal cash flow, large new orders or contracts, etc.

As a business owner we think you can see that the total focus now seems to be on your future sales ability and the overall bench strength of your assets. It certainly is not untypical to receive 90% financing on receivables and 50% or often more on your inventory as ongoing advances for your cash flow needs. We also tell clients that unencumbered equipment can be factored into the facility also, so you in effect have a fixed asset that provides you with working capital. That's creative financing!

Clients always asked what the approval criteria are - the truth is that the criteria that an asset based lender requires are significantly less demanding than those imposed by bank, the latter focusing on rations, covenants, external collateral, strength of persona guarantees, and on it goes.

After a standard business financing application and submission of back up date which would include aged receivable, inventory listing, equipment list, recent financial statements, etc you would typically receive an expression of interest. After initial due diligence on your overall asset size and quality typical security documentation and registration takes a couple of weeks.
